My guess its just a normal button with some added logic/tech/whatever (I dont know the official terminology) connected to it to have it the extra functionality of putting the pad in 3 button mode if held at boot.
Bingo! That's exactly how it works. It's kinda like the right mouse button on many MSX mice: in those, when you connect it to the computer while holding the right button it will enable the joystick emulation mode.

To clarify: will the Joymega adapter allow me to use a generic Sega controller (ie this) on my MSX1? Or is particular software needed in addition?
Correct. You can use 2 (iirc b and c) buttons for the msx A and B buttons. Some software like sofarun, pointless fighting and some patches by frs make use of some of the additional buttons.
